What is Option Trading?

Options Trading

Option trading is the practice of buying and selling options contracts on the stock market, allowing investors to speculate on the direction of shares on the open market. Options contracts give buyers the right to exercise an option on a given stock or security at a predetermined price and date in the future.

Options trading is an attractive investment vehicle, as they often require smaller upfront payments while providing unlimited upside potential. This leverage of options trading can offer investors great rewards, but also the potential of considerable losses. Thus, it is wise to understand the risks associated with options before getting started in the field.

Option contracts are written in two distinct forms - puts and calls. A call option gives the right to buy a stock and a put option gives the right to sell a stock. Both have respective advantages and disadvantages, depending on the investor's goals, strategies and risk tolerance.

It is important to note when trading options there will be a commission fee demanded by the broker and some or all of the premium paid for the option contract. Understanding these costs and fees may help save time and money but also assist in entering the market well informed.

When trading options, there are several strategies that can be employed. Investors can opt to use the strategy of when to buy or sell an option, the levels of risk to be taken or the hedging of risk with other trades. Choosing a strategy is key to success and it may be wise to research and learn several strategies before investing in options.

Finally, as with any type of investment, before trading in options it is important to do adequate due diligence and be sure to understand the risk/reward dynamics of the security.
